Will insurance replace my water heater?

My water heater failed and flooded part of my basement, ruining the carpet and some drywall. My insurance adjuster told me they'll cover the water damage and mitigation costs but won't replace the water heater itself. That seems backwards to me since the water heater is what caused the problem. Is that really how it works?
